Nope, menu items exist independently of menus. You don't need to add the items to menu, as WordPress does this for you when you save the menu. R.e. links to non-posts - no this isn't a problem, take the 'custom' links for example. The 'Original' points to the original post, so it doesn't make sense in this case. In the plug-in I linked to I create another 'type' of menu item (which is linked to a post type rather than specific post). I've not looked into how you can change the menu-item options though.

@Ravs Good catch on the if( $terms ) - I've fixed that now. R.e. the fourth parameter - my implementation is correct. The Codex is out of date. Always look at the source :).
